A small number of model architectures (transformers, reinforcement learning frameworks) underlie most modern trading AI. Monoculture in any of these layers creates systemic fragility.

The Bank of England’s 2025 Financial Stability Report identified AI model correlation as a tier-one systemic risk, noting that stress testing frameworks designed for human-driven markets are inadequate for assessing the behavior of interacting AI systems during extreme events.

The Regulatory Gap

The SEC has proposed rules addressing predictive data analytics in broker-dealer operations, focusing on conflicts of interest when AI systems optimize for firm revenue rather than client outcomes. Chair Gary Gensler, before his departure, warned repeatedly that AI in finance posed systemic risks that existing regulation was not equipped to address.

The Commodity Futures Trading Commission has investigated AI-driven manipulation in commodity markets, including spoofing (placing and canceling orders to mislead other algorithms) and layering (creating artificial order book depth). These practices are illegal regardless of whether a human or an AI executes them, but detection is far more difficult when the manipulation occurs at machine speed.

AI underwriting systems from companies like Lemonade, Root Insurance, and Hippo analyze thousands of data points to price policies, often approving or denying coverage in seconds rather than the days or weeks traditional underwriting requires.

Lemonade, which went public in 2020, processes claims through its AI system Jim, which handles approximately 30% of claims without human involvement, paying some in as little as three seconds. Root Insurance uses smartphone sensor data (driving behavior) to price auto insurance, bypassing traditional actuarial models entirely.

In commercial insurance, AI is transforming risk assessment for complex policies. Firms like Tractable use computer vision to assess vehicle and property damage from photographs, reducing claims processing time by 80%. Coalition, focused on cyber insurance, uses AI to continuously scan policyholders’ digital infrastructure, adjusting premiums in real time based on detected vulnerabilities.

The Discrimination Parallel

Insurance AI faces the same proxy discrimination challenges as credit scoring. AI models that price insurance based on thousands of behavioral and demographic variables can reconstruct protected characteristics from permissible data. A model that considers vehicle type, commute distance, neighborhood characteristics, and shopping patterns can effectively approximate race without ever using race as an input variable.

State insurance regulators have been slow to address AI pricing algorithms. The National Association of Insurance Commissioners issued principles for AI in insurance in 2023, but these remain voluntary guidelines rather than binding regulations. Colorado became the first state to require insurers to test AI systems for unfair discrimination, a model other states are watching closely.


JPMorgan’s IndexGPT and the Future of AI-Driven Investment

JPMorgan Chase’s filing of the IndexGPT trademark in May 2023 signaled the bank’s intent to use large language models for investment product selection. By 2025, the technology was integrated into the bank’s wealth management operations, using LLM-based analysis to construct thematic investment baskets based on natural language queries.

The significance extends beyond one product. JPMorgan spends over $15 billion annually on technology and employs more than 55,000 technologists — more than many technology companies. Its AI research division, JPMorgan AI Research, publishes in top machine learning venues and has developed models for fraud detection, anti-money laundering, portfolio optimization, and trading strategy generation.

Goldman Sachs, Morgan Stanley, and Bank of America have made comparable investments. The cumulative effect is that the largest financial institutions are becoming AI companies that happen to hold banking licenses. This convergence raises questions about whether banking regulators — the Fed, OCC, FDIC — have the technical capacity to supervise AI systems that their own institutions do not fully understand.


What Happens When the Machines Are Wrong

The fundamental question about AI on Wall Street is not whether the technology works. In many applications, it works extraordinarily well. The question is what happens when it fails — and whether the speed and interconnectedness of AI-driven markets transform ordinary failures into catastrophic ones.

Human traders make mistakes. They also hesitate, second-guess, call colleagues, and occasionally refuse to execute orders they believe are erroneous. These human frictions, long derided as inefficiencies, are also safety mechanisms. An AI system that can execute 10,000 trades per second can also make 10,000 mistakes per second.

The regulatory frameworks governing financial markets were designed for a world where humans made decisions and machines executed them. We now live in a world where machines make decisions and humans (sometimes) supervise. The frameworks have not caught up. Until they do, the financial system’s increasing dependence on AI represents both its greatest efficiency gain and its most significant unexamined vulnerability.
